Chinese deal with Vale can cut BHP both ways

A Bloomberg report has suggested that Vale could seek to raise up to $US7bn by selling a minority stake in its iron ore assets to Asian investors, most likely from China. On one hand, BHP Billiton would welcome such a deal, as its Samarco iron ore joint venture with Vale must renegotiate US3.8bn worth of debt, while Vale’s own debt pile totals $US23bn. On the other hand, Vale’s strategic investor may have a vested interest in trying to push the iron ore price down, particularly if they are also a buyer of iron ore.

Paul Gait of Alliance Bernstein estimates that Rio Tinto’s newly-created energy and minerals division could be worth $US5.8bn to $US9.2 billion if it was spun off. He says Rio’s restructuring could indicate that it is considering a demerger. The energy and minerals division will comprise assets such as coal, uranium and titanium projects, plus Rio’s iron ore mines in Canada. Peter O’Connor of Shaw & Partners has downplayed the prospects of a demerger, and suggests that Rio is more likely to sell its Queensland metallurgical coal mines in the near-term.

BHP Billiton CEO Andrew Mackenzie says factors such as a low cost base means the group is in a better position to ride out the downturn in commodity prices than many rivals. He has forecast that the global oversupply of key commodities could to persist for about 10 years due to the big increase in capital investment during the resources boom. Mackenzie adds that demand and supply of iron ore in particular is likely to be take a long time to return to balance.

Rio Tinto has advised that its global iron ore shipments for the March 2016 quarter totalled 80.8 million tonnes. Shipments from the Pilbara region of Western Australia rose by 12 per cent year-on-year to 79.9 million tonnes. Meanwhile, Rio Tinto expects iron ore production in 2017 to be within the range of 330 million to 340 million tonnes, which represents a decline of up to 20 million tonnes. The lower guidance is said to be linked to problems with its Autohaul driverless trains project.

BHP Billiton and Rio Tinto will shortly release their production data for the March 2016 quarter. Paul Young of Deutsche Bank forecasts that BHP’s output of its four main commodities will be flat or lower than previously. Glyn Lawcock of UBS says BHP may have to reduce its iron ore production guidance for 2015-16, as it may not meet its full-year forecast for its Pilbara operations for output of 270 million tonnes. He also expects Rio Tinto’s iron ore production to have fallen.

The iron ore price has risen by about 65 per cent so far in 2016, although it has retreated from the year-to-date high of more than $US63 per tonne. Meanwhile, Paul Young of Deutsche Bank expects Rio Tinto’s iron ore output in the Pilbara to top 360 million tonnes in 2017, despite the miner’s own guidance of 350 million tonnes. There are also expectations that production at the Samarco joint venture between BHP Billiton and Vale will resume before the end of the 2016, while production at the Roy Hill iron ore project may increase.

Fortescue’s Vale deal good for costs, but concerns remain

Iron ore miner Fortescue Metals Group aims to reduce its cash costs to $US13 per tonne by mid-2016, having slashed its cost of production from about $US32/tonne to around $US16 in the last year. The proposed iron ore blending joint venture with Brazilian rival Vale may allow Fortescue to further reduce its cash costs. Paul Young of Deutsche Bank notes that Chinese competition regulators may oppose the alliance, although Fortescue CEO Nev Power is confident that this will not be an issue.

ACCC on alert as Fortescue, Vale get cosy

The Australian Competition & Consumer Commission is among the regulators that are likely to scrutinise a proposed deal between Fortescue Metals Group and Vale. The Brazilian group would acquire 5-15 per cent of Fortescue’s shares on-market, while the two groups would establish a blending joint venture to export $US4bn worth of iron ore to China. Christopher LaFemina of Jefferies does not see much advantage for Vale from the deal unless the long-term plan is for it to acquire Fortescue.
